They are fairly similar to standard types of contract but with an important additional feature Ђ“ the barrier. The barrier is a fixed price at which the contract is either activated or terminated, depending on the exact terms of the contract. They come in a variety of different types. They can be either European style or American style, although they are typically European style.

They can also be either calls or puts. They can be based on a number of different underlying securities and they are particularly common for trading forex. To simplify the subject of barrier options as much as possible, we have provided details below of some of the common types with examples of how they work. You will also find information on the advantages of trading using barrier options, and how you can buy and sell these contracts. The following topics are covered: Knock In and Knock Out Up and In Down and In Up and Out Down and Out Double Barrier Options Advantages of Barrier Options Buying and Selling Barrier Options. Knock In and Knock Out. In the first instance, barrier options contracts can be either knock in or knock out. The fundamental difference between these two is that knock ins require the underlying security to reach a certain price for the option to be activated while knock outs are terminated if the underlying security reaches a specified price. A knock in contract starts out inactive and only becomes active when the underlying security reaches a predetermined price that is specified in the contract. This price is known as the knock in price.

A knock out contract starts out active, but is automatically cancelled if the underlying security reaches a predetermined price known as the knock out price. Once a knock out contract is cancelled, it's worthless cannot be reactivated even if the underlying security reverts in price. There are two main types of knock in contracts and two main types of knock out contracts. Knock ins can be either up-and-in or down-and-in, and knock outs can be either up-and-out or down-and-out. Further details on each these, with examples, can be found below. An up and in barrier options contract starts out dormant, and contains a knock in price that is above the current price of the underlying security. It only becomes active if the underlying security moves above the knock in price. If the expiration date is reached without the underlying security reaching the knock in price then the contract expires without any value. Although some contracts pay the holder a rebate it is usually only a small percentage of the original price. Example of an up and in. Call Option European Style Based on stock in Company X Company X stock currently trading at $50 Strike Price of $55 Knock In Price of $60 No rebate.

If you bought the above contracts and the price of Company X stock never reached the knock in price of $60 before the expiration date then your contracts would expire without value, even if the stock was trading above the strike price of $55. If the stock price was $60, or higher, at the expiration date then your options would become active. You could then exercise and buy the stock at $55 and make a profit. Alternatively you could sell the contracts at some point prior to the expiration date if you were able to make a profit in that way. A down and in barrier options contract also starts out dormant. The knock in price is set at a price that is below the current trading pricing of the underlying security, and the contract is activated only if the security falls below that knock in price. As with an up and in, if the security does not reach the knock in price by the expiration date then the contract expires worthless. Example of a down and in. Put Option European Style Based on stock in Company X Company X stock currently trading at $50 Strike Price of $45 Knock In Price of $40 No rebate. If you owned the above contracts and the price of Company X stock either went up, stayed static, or didnЂ™t fall as low as the knock in price by the date of expiration, then those contracts would expire. If the stock fell to $40, or lower, then on the expiration date you would be able to exercise to realize a profit. Such contracts are often based on cash settlement, which means you wouldnЂ™t actually have to buy the underlying security and then sell it for a profit. However you would only receive your profits in cash. You may also be able to sell your contracts for profit at some point before the expiration date if their value had increased. An up and out barrier option is a type of knock out contract, which means it starts out active.

The contract automatically expires, though, if the price of the underlying asset moves above the specified knock out price before the expiration date. If the knock out price is reached then the contract is terminated permanently and basically ceases to exist. Example of an up and out. Call Option European Style Based on stock in Company X Company X stock currently trading at $50 Strike Price of $55 Knock Out Price of $60 No rebate. If you owned contracts with the above characteristics, then you would be hoping for the underlying stock to move above the strike price, but stay below the knock out price. If the price of the stock was at $59 on the expiration date then you would be able to exercise and make a profit. However, if the stock went above $60 at any time, then the contract would automatically expire with a value of zero. A down and out barrier options contract is also a type of knock out, meaning that the contract starts out active. With a down and out, the knock out price is set at a price below the current price of the underlying security. Should the price of the security falls below the knock out price at any time during the term of the contract, then the contract would also expire.

Example of a down and out. Put Option European Style Based on stock in Company X Company X stock currently trading at $50 Strike Price of $45 Knock Out Price of $40 No rebate. If you bought contracts with the above terms, then you would be anticipating the underlying stock to fall in value, but only by a moderate amount. If the stock price was lower than the strike price of $45 but higher than the knock out price of $40, at the time of expiration then you would be able to exercise to make a profit. If they were cash settled options, then you would receive a pay-out under those circumstances. However, if the price of the stock fell below the knock out price of $40 at any time, then the contracts would cease to exist. Double Barrier Options. Double barrier options are another form of knock out contract, also known as double knock-outs. These are effectively a combination of the up and out contract and the down and out contract. They have two knock out prices: one that is above the price of the underlying security at the time of the contract being written and one that is below that price. Therefore, a double barrier can be knocked out if the price of the security moves significantly in either direction. This increases the risk of the holder of the contract seeing their investment expire worthless.

Advantages of Barrier Options. Barrier options carry a higher risk to the holder than the more standard types of contracts. With a knock in contract, the holder needs the price of the underlying security to move a certain amount if they are to exercise for a profit. This means that if the underlying security only moves a little in price there may be no profits to be taken. With a knock out contract, the holder carries the risk of their investment basically ceasing to exist if the underlying security moves significantly and reaches the knock out price. Double barrier options carry even more risk, as price movements in either direction can result in the contracts expiring. There is, however, one fairly significant advantage that barrier options offer traders, regardless of what trading strategies they are using. Because of the increased risk that the holder has to take, barrier options are generally cheaper than contracts that do not include a barrier price. This allows for greater profitability should you correctly predict price movements in the relevant underlying security. As a basic rule, if you were expecting significant price movements in the underlying security then you would invest in knock in contracts. If you were expecting small price movements then you would invest in knock out contracts. Buying & Selling Barrier Options. Barrier options contracts are traded only in the over the counter markets rather than the more accessible exchanges.

Settlement convention refers to the potential time lag that occurs between the trade and settlement dates. Financial contracts generally have a delay between the execution of a trade and its settlement. This time period is also present between the expiry of an option and its settlement. For example, for an FX forward against USD, the standard date calculation for spot settlement is two business days in the non-dollar currency, and then the first good business day that is common to the currency and New York. The only exception to this convention is USD-CAD which is one Toronto business day, and then the first common business day in Toronto and New York. For an FX option, cash settlement is made in the same manner, with the settlement calculation using the option expiry date as the start of the calculation. The settlement convention affects discounting cash flows and must be considered in the valuation. The FINCAD functions allow the specification of various FX rate market conventions that are able to cover most currency pairs available in the market. Regarding the possible input formats, the users can specify the conventions for the two currencies of the FX rate manually, in a combined or separate manner. For the former, two elements can be taken in as maturity descriptor and holiday convention that are shared for both currencies.

For the latter, five elements can be taken in as one set of maturity descriptor and holiday convention for the currency one, another set of similar inputs for the currency two and an additional input of holiday convention. This corresponds to the most generic specification of the settlement convention that can be used for cross rate trades, e. g. a CAD-EUR trade that has settlement dates calculated using New York as well as Toronto and Target holidays. If we assume that exchange rates follow geometric Brownian motion (same type of stochastic process as a stock), using USD JPY as the FX rate, the foreign currency (JPY) is analogous to a stock providing a known dividend yield, where the owner of the foreign currency receives a "dividend yield" equal to the risk-free rate in the foreign currency. These and other assumptions allow us to utilize generic option models, such as Black-Scholes, in the valuation of FX options. FX options can be confusing and sometimes require a little extra thought because one customer will consider the option a CALL and another will consider the same FX option a PUT. It is always important to understand what the expected payoff is because once the payoff is known the inputs to the option functions will be clear. As an example, if the strike rate is 1.45 CADUSD ($1.45 CAD buys $1.00 USD) then the payoff for a long call on USD would look like the illustration below. A digital option is a type of exotic options which offers a fixed payout if the underlying instrument price exceeds a pre-specified strike price (i. e. digital call option). If the digital option is a put, the lump-sum cash payment will occur if the underlying instrument price drops below the pre-specified strike price (i. e. digital put option). The fixed payout amount is set at the time the digital option is purchased and is the same regardless of the amount by which the price of the underlying security rises above the strike price (i. e. if the digital option is a call) or falls below the strike price (if the digital option is a put). A digital option is also called a binary option. A digital option can trade either OTC (over-the-counter) or on an exchange such as the CBOE (Chicago Board Options Exchange). A digital option will generally be a European option, meaning that it may only be exercised at the date of expiration. For example, a digital call option on stock ABC with a strike of $100 and a payout of $50 means that if at the time of expiration, ABC trades above $100, then the investor will receive $50. On the downside, this digital option will payout nothing if ABC trades below $100 (a digital option is also be referred to as an all-or-nothing option). On occasion, a digital option may also be traded as an American-style option. Fx digital option definition Barrier Options - These are options that have an embedded price level, (barrier), which if reached will either create a vanilla option or eliminate the existance of a vanilla option. These are referred to as knock-insouts which are further explained below. The existance of predetermined price barriers in an option make the probability of pay off all the more difficult. Thus the reason a buyer purchases a barrier option is for the decreased cost and therefore increased leverage. Basket Options - This type of option allows the buyer to combine two or more currencies and to assign a weight to each currency. The payoff is determined by the difference between a predetermined strike price and the combined weighted level of the basket of currencies chosen at the outset. The USDX futures contract can be considered as a basket of currencies, with each currency assigned a particular weight. In the otc market, however, the buyer chooses the currencies and the weight distribution. Bermuda Options - This is a type of option that is exercisable only on predetermined dates, such as every month, or every quarter. They are neither american style or european style, hence the term, "bermuda". Chooser Options - Allows the buyer to determine the characteristics of an option during a predetermined set time span. As an example, during a 30 day period, the buyer can determine if the option will be a put or call, what the strike price will be, and at times even set the expiry date. After the 30 day period has elapsed, the seller must enter into an option agreement with the buyer according to the terms chosen by him. This type of option is generally quite expensive because of the flexibility afforded to the buyer.

Compound Options - This is simply an option on an existing option. Deferred Payment Options - This type of option is simply an american style vanilla option with a "twist". The buyer may exercise at any time, however, payment is deferred until the original expiry date. This type of option is less expensive than your standard american style vanilla option. It is also a longer term option with expiry dates normally not less than a year out. Digital Options - These are options that can be structured as a "one touch" barrier, "double no touch" barrier and "all or nothing" callputs. The "one touch" digital provides an immediate payoff if the currency hits your selected price barrier chosen at outset. The "double no touch" provides a payoff upon expiration if the currency does not touch both the upper and lower price barriers selected at the outset. The callput "all or nothing" digital option provides a payoff upon expiration if your option finishes in the money. It is referred to as "all or nothing" because even if your option finishes in the money by 1 pip, you receive the full payoff. Digital options are usually settled in cash. Dual-Factor Barrier Options - This currency option has a predetermined barrier set in a different underlying market. If the barrier is hit then a payoff andor knock-outin is triggered. It is often used in hedging commodity price movements.

Exotic Options - This is a term used to categorize options that are not vanilla options, but rather those very options listed here. There are many other variations of exotic options than those listed in this glossary, with more being invented all of the time. This list, however, does cover the more common exotic options. Knockin Options - There are two kinds of knock-in options, i) up and in, and ii) down and in. With knock-in options, the buyer starts out without a vanilla option. If the buyer has selected an upper price barrier, and the currency hits that level, it creates a vanilla option with a maturity date and strike price agreed upon at the outset. This would be called an up and in. The down and in option is the same as the up and in, except the currency has to reach a lower barrier. Upon hitting the chosen lower price level, it creates a vanilla option. Knock-insouts usually call for delivery of the underlying asset, unlike digitals which are settled in cash. Knockout Options - These options are the reverse of knock-ins. With knock-outs, the buyer begins with a vanilla option, however, if the predetermined price barrier is hit, the vanilla option is cancelled and the seller has no further obligation. As in the knock-in option, there are two kinds, i) up and out, and ii) down and out. If the option hits the upper barrier, the option is cancelled and you lose your premium paid, thus, "up and out".

If the option hits the lower price barrier, the option is cancelled, thus, "down and out". Ladder Options - This option is similar to the RatchetCliquet option, except that gains are locked in when the asset hits predefined price levels. Once hit, the gain is guaranteed even if the underlying falls back. If other levels are hit, those returns will then be guaranteed at each level. Lookback Options - This type of option affords the buyer the luxury of "looking back" during the life of the option and choosing the price level that would generate the most gain. This would be the lowest purchase price in the case of a call, and the highest sale price in the case of a put. Lookback options come in both american and european excercise. These options are quite expensive, less so for american exercise. OTC Options - What attracts those to the otc market and to the otc options market in particular is the flexibility afforded to the user. In the otc exotic option market, the participant may choose and structure the contract as desired. For hedgers, this is particularly attractive since the standardized exchange options do not offer much flexibility resulting in imperfect costly hedges. For the speculator too, there are advantages since one may take a position that exactly reflects market opinion, resulting in reduced cost.

Rainbow Options - This type of option is a combination of two or more options combined, each with its own distinct strike, maturity, etc. In order to achieve a payoff, all of the options entered into must be correct. An analogy may be a football parlay, whereby one predicts the outcome of three games. In order to win, you must get all three games correct. Ratchet Options - Also known as cliquet, this type of option locks in gains based on a time cycle, such as monthly, quarterly, or semi-annually. This is accomplished by determining the price level of the currency on predetermined anniversay dates. Quanto Options - This is an option designed to eliminate currency risk by effectively hedging it. It involves combining an equity option and incorporating a predetermined fx rate. Example, if the holder has an in-the-money Nikkei index call option upon expiration, the quanto option terms would trigger by converting the yen proceeds into dollars which was specified at the outset in the quanto option contract. The rate is agreed upon at the beginning without the quantity of course, since this is an unknown at the time. This type of arrangement is ideal for international equity managers and mutual funds. Vanilla Options - This is a term used to categorize the basic call and put options with either american or european exercise. It normally refers to the standard options traded on exchanges.
